This is what I see as well. I have an up-to-the-minute installation of
Cygwin 32 and a cygwin XEmacs built 2013-07-05:

With my normal customizations, when I run M-x shell I get:
zsh: ca't set tty pgrp: Input/output error
When I
(setenv "SHELL" "/bin/bash")
before running M-x shell, I get:
process bash stopped (tty input)
From these data points, I infer that something is borked in our
pseudo-tty
handling (or cygwin's).
